  • Comprehensive guide to trading covered calls options By:-lLawrence J. Haye
The covered call is an investment strategy that provides great opportunities for gain while limiting exposure to risk. Central to the covered call is the call option, a contract that entitles a designated party to purchase a given quantity of stock at a determined price. For the right to exercise a call option, a premium is paid to the covered call stockholder. The premium serves to buffer the stockowner against the loss that would otherwise occur in the event of a decline in the price of the stock. If, however, the price rises, the stockholder makes a profit, but not as great a one as might otherwise have been realized. At the price per share named in the call option, the owner of the option possesses the right to purchase the contracted number of shares, though the option owner may decline to exercise the right. If the right is exercised, the seller of the stock gains by the difference between the original purchase price and the call option sale price in addition to the premium already advanced by the buyer. In other words, a covered call is a strategy by which a stockholder sells for a premium the right to purchase the stock at issue for a price stipulated in the call option. At first blush, the covered call seems a rather mechanical strategy, but this is no more the case than with any other viable approach to investing. The strategy has to be executed properly, and proper execution depends upon certain basics of investing. The investor has to know the relevant resources and tools available, and then these have to be deployed with intelligence. There are online sources of high quality which suggest target stocks, and they are valuable. But there is no substitute for the research that one must do for oneself. And, indeed, the first step in executing a covered call is identifying target stocks, a step that brings us back to security investment fundamentals. It is important to be familiar with relevant newsletters, lists, specialized search engines, and software packages in deciding upon target stock candidates. Yet in the final analysis everything depends upon the research one does oneself. One must know how to track the performance of stocks, to consult the news for the critical extraction of useful information, to project trends, and to recognize promise. Haye makes a number of valuable suggestions in this regard. He recommends, for instance, looking for stocks priced under $50. Such stocks permit the seller to buy more shares and hence offer more call options. The investor is able to spread his or her holding among several smaller covered calls and further limit risk. Haye notes that covered calls are most successful when the stock involved is on a slight, rather than steep, upward trajectory. Stocks on a steep trajectory are often too volatile; they are as liable to plummet as to continue climbing. Haye then takes the reader step-by-step through all of the concrete details of making one’s first covered call, leaving out nothing. In addition, he provides heavily punctuates the textbook with clear illustrations, self-testing opportunities, review questions and summaries. His approach to the subject is truly comprehensive, omitting no practical or strategic consideration. Usually, parents are looking forward to take their kids to their first ever vacation together. Due to the excitement before the trip though, everyone ends up arguing because the right preparations have not been made.
